Which renderer are you using?

Yeah I'm using the latest and it looks fine to me too

It will run best on Windows because the MEncoder and FFmpeg builds on Linux are screwed up so you have to compile your own versions of them which is a pain...

Yes you have to set it in the renderer.conf file to use it Like this:

TranscodeVideo = H264TSAC3

It isn't done for any renderers at the moment because it needs more testing

AFAIK whatever you select in the Live Subtitles folder will always play

I use MeGUI for conversions, I recommend you look into that. Unfortunately I don't have any experience with Handbrake so can't advise you on that.

Looks like a pretty weird avi file, does it happen with normal ones too?
